The Best Way to Avoid a Flash Crash


The best way to avoid a flash crash is to avoid the noise in the first place.   Here are excerpts from an update we sent to our Pi (Purposeful investing Course) subscribers earlier this week.

This week my friend, Dr. Richard Smith, founder of Tradestops sent me this chart and the note below.

Richard wrote: Gary,  On Friday morning last week, I awoke to the following dramatic headline.  “U.K. pound plunges more than 6% in mysterious flash crash”.

It was a good reminder of how important it is to tune-out the day to day noise of the markets … and why we focus on end-of-day closing prices and keeping our stops out of the markets.  Here’s what the chart of the British pound looks like for the past few days (chart above).

The current VQ on the pound is only 6.8%. That means that it’s reasonable to expect the pound to move around, up or down, in a range of about 7% over the course of a year or more. Instead, investors saw a 6% correction in the pound in a matter of minutes.

Richard made a valuable point here.

Professional stock and currency traders sort through tens of thousands of pieces of information every day, every hour, every minute and even every second.  They use highly sophisticated equipment, complex algorithms and have tens, hundreds of millions, even billions of dollars to diversify so they can make profit off tiny market moves.  The size of their investments and access to controls of the market also allow them to cheat, manipulate and rig markets.  We know they do.

However, even if we are professionals with these assets, we have no business trying to play this game in this way.

We need low risk, high value investing strategies that repeatedly spot contrasts, distortions and trends which can dramatically increase profits, but are slow and easy to use.

We don’t have time to analyze all the economies, companies, stock and currency markets.  This would not improve profits anyway, plus there are better things to do with our time!

All we need is value and time to outperform the pros.  When it comes to investment trading, knowing less can be better than knowing more.  Doing less is usually better than doing more.

Passive index ETFs outperform mutual funds managed by professional traders 75% of the time.  Reports say that Fidelity did a performance review of accounts between 2003 and 2013 to find which accounts did the best.  The review found that the best performing accounts were from investors who had not had any activity for long periods of ten up to twenty years.

This is why we use and promote the idea of  investing in long term, equally weighted, diversified portfolios of good value country ETFs.

Studies show that this type of portfolio outperforms global markets for the long term.

This type of good value base also allows us to use leverage short term when we see distortions that provide extra short term profit, such as the crashing British pound.

For example, last November we showed readers how to use this portfolio of good value ETFs as a base for an added speculation in the iShare Silver Trust.

Silver had dropped to a special low and the gold silver spread had reached a historic high.  These distortions showed that silver had special value.  The iShare Silver Trust ETF (symbol SLV), priced at US$13.60 per share.

The timing was superb and the shares rose from $13.21 to $19.60.  They have fallen back to $16.73 but this still represents a 26% gain over the year, before forex profit.

The Pi update also reviewed an easy way to make a leveraged investment in silver using a British pound loan.  It showed how to use the good value portfolio as collateral to borrow in a US brokerage margin account.

The British pound parity was US$1.54 per pound last November (it’s now around 1.26) and as the pound fell over the year there was a forex profit of 16.43% gain for the year.

This is quiet investing at its best.  Combine good value with leveraged market distortions.  Use the good value portfolio as collateral and you have slow, easy, but highly profitable ways to invest.

Investing Beyond the Boom

Warren Buffet once warned against the Cinderella effect.

He said “Don’t be fooled by that Cinderella feeling you get from great returns.  Nothing sedates rationality like large doses of effortless money.  After a heady experience of that kind, normally sensible people drift into behavior akin to that of Cinderella at the ball.  They know the party must end but nevertheless hate to miss a single minute of what is one helluva party.  Therefore, the giddy participants all plan to leave just seconds before midnight. There’s a problem, though: They are dancing in a room in which the clocks have no hands.”

Cinderella may have lost a shoe when she fled the party to meet a midnight curfew.  We can lose much more when we rush from a crashing stock market.

Most investors face emotional dangers that build in rising markets.

Almost everyone feels good.

But the clock of economic reckoning is ticking.

No wants to see it.  Nothing rises forever and especially… not everything at the same time.

Yet no one wants to leave the party until the end.

But many edge closer to the door.

Correction creates an economic downturn and again to war.

Speculations that Hedge


Price and time are keys in investing success.  Safe, diversified, good value, non US dollar portfolios benefit from these facts because they can be a base for speculations that are also a hedge.

International Club members joined Merri and me at our farm last weekend, to look at the benefits of having a basic, safe, global portfolio.  We also reviewed how to add profits by borrowing US dollars to invest in the UK and Chinese country ETFs.

During the retreat we looked at the importance of price and time in investing.  If you buy investments at a good price and give them time, the odds of winning maximum returns are huge.

The wealth of most Americans is based largely in US dollars.  If the US dollar falls, the purchasing power of the wealth is reduced.  The facts we examined at the retreat suggest there is extra profit potential, without great risk, to be gained in US dollar margin loans.

The current basic good value portfolio we track in our Purposeful investing Course (Pi) is invested totally in non US dollar investments.  This is a portfolio of 14 country ETFs representing the best value stock markets in the world (based on the analysis of Keppler Asset Management).  Each ETF is a basket of shares covering as much as 85% of one specific non dollar stock market.  Those 14 shares provide an investment into thousands of shares.

As investors, all we have to worry about are 14 shares.  Yet we get the benefit of diversification into thousands of equities.

This portfolio also gives us protection against a US dollar drop.

When we see bad news about the US dollar, we can increase our protection against greenback loss by using US dollar margin loans to invest in more non dollar ETFs.

Right now the US dollar is under pressure. 

A Wall Street Journal article entitled “U.S. Trade Gap Widened in June Due to Import Surge” (1) confirms this and says:

Imports increased 1.9% as trade gap hit $44.5 billion, the widest in 10 months.

The U.S. trade deficit soared in June as Americans boosted purchases of foreign goods, though broader trends portray a sluggish economy.  The trade gap grew 8.7% from a month earlier to a seasonally adjusted $44.5 billion, the widest in 10 months, the Commerce Department said Friday. Imports increased 1.9% while exports rose 0.3%.

Two of the most important immediate downward pressures on a currency are trade and current account deficits.  This can be seen in how the dollar has reacted to the June trade deficit.

Another Wall Street Journal article entitled “Dollar’s Drop Signals Doubts Over Fed Rate Rise” (2) shows that the dollar has been falling.  This article says:

Investors appear to believe that soft global economic growth will limit Federal Reserve’s capacity to tighten monetary policy.

The dollar dropped on Tuesday to its lowest level since late June against a basket of currencies, even after two Fed officials signaled that the Central Bank still is leaning toward an interest-rate increase before the end of the year.  The dollar tends to rise against foreign currencies when investors anticipate a U.S. rate increase, reflecting the expectation that bond yields and investment returns will rise.

We can use a margin account to hedge our US dollar investments and take advantage of anomalies in global stock markets.  For example, right now the UK and China are both good value stock markets.  The country ETFs for these markets are each included in the basic Pi portfolio on an equally weighted basis.

Each of these markets are especially undersold, the UK due to Brexit and China due to excessive fears over a normal economic.

We can invest in this belief by borrowing dollars to increase the weighting of the UK and Chinese position in the Pi portfolio.  This speculates on China and the UK stocks  and hedges our overall wealth in US dollars at the same time.

This is a speculation into good value markets so we have made sure we get a good price.

How about time?  When leveraging investments, time is most important.  Because leverage is secured by the entire portfolio rather than just the additional investment, the odds of a margin call are almost nil.

Let’s take an example of a portfolio of $140,000.  $10,000 is invested in each of the 14 country ETFs.  In this study $10,000 of the China ETF and $10,000 of the UK ETF is added.  The loan is $20,000.  The collateral however is not the extra $20,000 investment, but the entire portfolio which is now $160,000.  This means (if the rules of the lender requires a two to one loan ratio) that the portfolio would have to drop around 75% before there would be a margin call.  Such a loss is highly unlikely, so this margin has time to let fundamental forces work through the market.

Any profit gained would come without adding a penny to the portfolio.

The most important elements of making good investments are time price and time.  There is always something about investments we won’t know, but the one thing we can trust is that investments purchased at the right price, and given time, have the highest odds that profits will flow.

How to Calculate Profit & Loss


We can increase profit and reduce risk when we speculate on currency distortions in our portfolio.

There are opportunities for speculation when we hedge currency distortions in our multi currency portfolios.  For example right now one of the Country ETFs in our Good Value developed market portfolios is the iShares MSCI Japan ETF (symbol EWJ).

In the last year, the Japanese yen has risen 17% versus the US dollar.  Investors who believed that this forex appreciation might reverse, can hedge the reversal and lock in the forex profit by increasing their portfolio with a yen margin loan.

Hedging in the way can enhance profits but there is a risk that the borrowed currency will appreciate against the currency in which we invest.

To protect against forex losses we should always calculate potential profit and loss before we invest.

We should look at the risk and decide if the deal is worth doing.  We should never discount the potential for loss. We should calculate how much we could lose.  There is risk so we should know the risk and plan an exit strategy in advance and stick with the plan.  Then we  speculate.

Let’s look at an example of how to calculate the reward and risk before investing.

A recent message  explained how Japanese yen margin loans that were invested in the US stock market created a fast profit with minimal risk.

The dollar appreciated over 12% versus the yen in just three months.  The Dow Jones Industrial average rose 9.5% in the same period.  Those who borrowed yen and invested in the Dow Jones industrial average earned both the 9.5% and 12% profit or 21.5% in three months.

Before making that speculation, we calculated in advance the currency risk reward on three to one, two to one and one to one margin for 5%, 10% and 15% rises and falls of the Japanese yen to the U.S. dollar.

The Perfect Ratio?

A research paper shows how Warren Buffett used leverage to amass his $50 billion dollar fortune.  The researchers found that the returns from Buffett’s investment company, Berkshire Hathaway, far outweighed those achieved by any rival that has operated for 30 years or more.  The research shows that neither luck nor magic are involved.  Instead, the paper shows that Buffet’s success hinges on using leverage at the ratio of 1.6 (or a 60% loan) to make large purchases of “cheap, safe, quality stocks”.  In other words. if he had a million to invest, he would borrow an extra $600,000 and invest $1,600,000.

The Perfect Percentage for Each Individual?

Buffett has amassed an amazing fortune by leveraging a good strategy for very long periods of time, surviving rough periods where others might have been forced into a fire sale or a career shift.  He uses this in his borrowing, not too little, not too much, for him.

Each investor needs to know how much they can borrow and financially and emotionally stick for long periods and survive rough patches if they come along.

There were three factors to consider when planning whether to use leverage or not  and if so at which investment to loan ratio.

Factor #1:   How long can we  invest?  This is not a short term get in and out investment. You must plan to invest for at least a year (5 years is better) to let the spread work.

Factor #2:   How is our staying power?  The greatest risk in leverage,  a sudden unexpected temporary rise by the borrowed currency.   If this happens, could we afford to put up an additional capital as additional collateral?

Factor #3: How much can we afford to lose?  These hedges are speculations.  We can lose quickly and even all our investment.  We should never speculate with savings that we cannot afford to lose.  We should not use our emergency funds.  We should not use the money set aside for our kids’ college education.  We should not mortgage our house in the hopes that we are going to make some great profit.  We cannot risk our pensions.  Pension law normally does not allow leverage.

The more important the need and the sooner the need for that money will be, the lower the loan to investment ratio should be.

We should be sure to consider how we feel about taking risk. Some investors worry so much about their investments that the stress and strain to their nervous system is not worth any profit they might make. Stress can kill!  We should never leverage a speculation if we are going to continually worry about it.

When we have a multi currency portfolio, we gain opportunities to speculate by hedging currency distortions within the portfolio.  Margin loans in currencies of equities we hold enhances profit, but also adds risk.

Warren Buffet once warned against the Cinderella effect.

He said “Don’t be fooled by that Cinderella feeling you get from great returns.  Nothing sedates rationality like large doses of effortless money.  After a heady experience of that kind, normally sensible people drift into behavior akin to that of Cinderella at the ball.  They know the party must end but nevertheless hate to miss a single minute of what is one helluva party.  Therefore, the giddy participants all plan to leave just seconds before midnight. There’s a problem, though: They are dancing in a room in which the clocks have no hands.”

Cinderella may have lost a shoe when she fled the party to meet a midnight curfew.  We can lose much more when we rush from a crashing stock market.

Most investors face emotional dangers that build in rising markets.

Almost everyone feels good.

But the clock of economic reckoning is ticking.

No wants to see it.  Nothing rises forever and especially… not everything at the same time.

Yet no one wants to leave the party until the end.

But many edge closer to the door.

When the clock chimes there could be a stampede even though leaving in a hurry may be the worst way to go.

Here are seven steps that can help avoid this risk.

  • Choose investments based on markets instead of shares.
  • Diversify based on value.
  • Rely on financial information rather than economic news.
  • Keep investing simple.
  • Keep investing costs low.
  • Trade as little as possible.
  • Make the decision process during panics automatic.

Why Smaller and Focused is Better


Think about the power of small and focused.

Airlines often give long or important flights small numbers. Pan Am’s greatest routes were the two around the world flights Pan Am 1 and Pan Am 2.  The piddly flight we take on Delta from our home near Orlando to Tennessee is DA5844.

Look at names. Compare “Adolph Hitler, Führer des deutschen Reiches und Volkes” or “Kim Jong-Il, Great leader Comrade Kim Jong-il Eternal General Secretary of the Party and Guiding Star of the 21st Century” with names of real power, Jesus, Muhammad, Buddha.

Curse words are the same.  Smash your finger with a hammer and you’ll probably not shout “Oh Manure” or “Fornicate!”   Small four letter words are probably a more likely form.

Then there are even smaller three words of terror, such as IRS, FDA and CIA.

Smaller is more powerful for our investment portfolio as well.  There is no specific rule on the number of shares one should have in a portfolio.  Common sense says the number should be as small as one can keep track of EASILY.

Stress and our emotional response to activity in our portfolio is one of the leading causes of loss.  We all do better with anything when we are, or at least when we feel in control.

Warren Buffett  confirmed that too much diversification is not good investing.

“Diversification is protection against ignorance.  It makes little sense if you know what you are doing.”

In Buffet’s view, it is better to study one or two industries in great depth and focus on those industries. This creates better profit than spreading a portfolio across a broad array of sectors.  Too much diversity reduces risk but also lowers profit.

My portfolio usually remains at less than 20 shares.   My indepth study and focus is on the value of stock markets at large.  Then I invest in Country ETFs.   My basic portfolio only has 17 ETFs, held on an equally weighted basis.  Each are based on an intense value research.

The extra benefit here is that each of those ETFs represents investments in as much as 100 shares.  This type of investing holds a small number of shares but represents a much larger range of investments in many countries.

Investing Beyond the Boom

Warren Buffet once warned against the Cinderella effect.

He said “Don’t be fooled by that Cinderella feeling you get from great returns.  Nothing sedates rationality like large doses of effortless money.  After a heady experience of that kind, normally sensible people drift into behavior akin to that of Cinderella at the ball.  They know the party must end but nevertheless hate to miss a single minute of what is one helluva party.  Therefore, the giddy participants all plan to leave just seconds before midnight. There’s a problem, though: They are dancing in a room in which the clocks have no hands.”

Cinderella may have lost a shoe when she fled the party to meet a midnight curfew.  We can lose much more when we rush from a crashing stock market.

Most investors face emotional dangers that build in rising markets.

Almost everyone feels good.

But the clock of economic reckoning is ticking.

No wants to see it.  Nothing rises forever and especially… not everything at the same time.

Yet no one wants to leave the party until the end.

But many edge closer to the door.

Correction creates an economic downturn and again to war.

Really Simple Investing


The Top Value Strategy system taught in The Purposeful Investing Course is really simple, has been very profitable (since 1969) and is easy to use.  More importantly this strategy leaves us time and energy to focus on the important purposes in our lives.

First, let’s look at profit.  This chart shows how a Top Value Strategy has out performed both the Morgan Stanley Capital Index (highly weighted towards the USA) and World Equally Weighted Index (each country in the index has an an equal weight).

The Top Value Strategy has a compound return of 13.79% versus 10.38% for the Equally Weighted Index and 7.91% for the World Index.

To keep it simple, according to the SEC compound interest calculator (1) $10,000 invested in 1969 that grew 46 years at 13.79% compound interest is worth $3,808,802.74.  The same     $10,000 earning 10.38% for the same time is worth $939,632.28.  The MSCI World Index investment at 7.91% compound interest is worth $331,770.57 after 46 years.

Yet profit is not the Top Value’s main goal.   Increased profit and less risk are both important, but the main goal is simplicity, ease and comfort so we can get on with the unique activity that we view as really important in our lives.

Many of us may not have 46 years left for our investments to grow and to increase the value of the time we have, it is important to declutter every part of our lives.  This fact has given rise to movements such as Slow Foods and Tiny Houses.   This explains why Marie Kondo’s book “The Life-Changing Magic of Tidying Up” now ranks at No. 2 on Amazon among the best-selling books of 2015.  The National Association of Professional Organizers has grown by leaps and bounds. Magazines and websites are filled with ideas on how to declutter parts of our lives.

How can we discover our Purpose?   The Western world starts indoctrinating us early in life to choose our identity by the things we have.   Yet most of us now have enough affluence to discover that our identity is more important than stuff.  By shedding the anchors that are no longer useful, we can focus on the things that are uniquely true and beautiful for us.

A New Yorker Magazine article “Let’s Get Small” (2) shares a piece of advice on how we can focus on our purpose: “Take all you books off the shelves. Throw them on the floor. Only put back the books that you truly value.”  This simple exercise can help us to understand and prioritize our most important beliefs.

We can use the same simplicity to direct our business and investing.  By selecting a slow moving Top Value Strategy we can have more time for our commitments. We can more easily direct our time, our friendships and our actions towards a unity of purpose.  This simple, easy integration creates emotional tranquility that enriches life and strengthens the emotional responses in our investing.

In a world where the mainstream media, investing and commercial community try to overwhelm us with materialism, we improve dramatically when we learn simple ways to increase profit and reduce risk.

Gain From Pandemics – Riots & Election Volatility

On top of the pandemic… and the riots, another election on its way… all the robo calls from politicians… the dirty tricks and the innumerable amounts of nonsense this vital process brings.

However America’s politics turn out, one thing is sure, there will be volatility in stock markets during the election process.

The first reason markets will bounce has nothing to do with politics or policies.   A market correction was due regardless of the party or the person in office and COVID-19 was a pretty good excuse for it to suddenly drop.  Expect plenty more volatility.  Whether the economy recovers slowly or quickly, history suggests that the US market will do a lot of moving up and down.

Second the new politics has created an uncertain era.  Everyone has been shaken over the past three years whether they are pleased with the government or not.

Nothing frightens markets like uncertainty. 

What more could we ask for… an uncertain COVID-19 future and riots in 30 major cities.

Well interest rates could be a dark horse.  I the massive government handouts create inflation, interest rates will rise and rising interest rates will push stock market prices down.

Despite these pitfalls, there is a way to profit using the strong US dollar and undervalued non dollar stock markets to pick up good value shares.

During nearly five decades of global investing I have noticed found that good value strategies are the best way to profit long term, through good politics and bad.  The steps to take are simple.

The first tactic is to seek safety before profit.

We can look at Warren Buffett’s investing strategy as an example.  Buffett success is talked about a lot, but rarely does anyone explain how he make so much money.  That was the fact until some researchers really stripped his operation bare.  They looked at everything and learned the deepest of Buffett’s wealth management secrets.  Fortunately they published all in a research paper at Yale University’s website. that reveals important truths about extending wealth.

This research shows that the stocks Buffett chooses are safe (with low beta and low volatility), cheap (value stocks with low price – to – book ratios), and high quality (stocks of companies that are profitable, stable, growing, and with high payout ratios).

The second tactic is to maintain staying power.  At times Buffet’s portfolio has fallen, but he has been willing and able to wait long periods for the value to reveal itself and prices to recover.

A third tactic is using limited leveraging, tactic in the strategy boosts profit.  Buffett leverages his portfolio at a ratio of approximately 1.6 to 1.   The Yale published research paper shows the leveraging methods used by Warren Buffett to amass his $50 billion fortune.  The researchers found that the returns from Buffett’s investment company, Berkshire Hathaway, far outweighed those achieved by any rival that has operated for 30 years or more.  The research shows that neither luck nor magic are involved.  Instead, the paper shows that Buffet’s success hinges on using leverage at the rate of 1.6.

To sum up the strategy, Buffet uses limited leverage to invest in large purchases of “cheap, safe, quality stocks”.  He limits leverage so he can hold on for very long periods of time, surviving rough periods where others might have been forced into a fire sale or a career shift.

Stated in another way buffet uses logic (buy good value) to have the conviction, wherewithal, and skill to invest with leverage over many decades.

Leverage

Pi also explains when leverage provides extra potential without undo risk.  For example in 1986 I issued a report called “The Silver Dip” that showed how to borrow 12,000 British pounds (at almost 1.6 to 1 dollars per pound the loan created US$18,600) and use the loan to buy 3835 ounces of silver at around US$4.85 an ounce.

Silver had crashed, I mean really crashed from $48 per ounce.  As prices decreased from early 1983 into 1986, total supply had fallen to 449.7 million ounces in 1986.  Mine production was restricted by the low prices at this time, with silver reaching a low for this period of $4.85 in May 1986.  Secondary recovery also was constricted by these low prices.

Then silver’s price skyrocketed to over $11 an ounce within a year.  The $18,600 loan was now worth $42,185.

The loan was in pounds and in May 1986 the dollar pound rate was 1.55 dollars per pound.  So the 12,000 pound loan purchased $18,600 of silver.  The pound then crashed to 1.40 dollars per silver.  The loan could be paid off for $13,285 immediately creating an extra $5,314 profit.  The profit grew to $47,499 in just a year.

How Human Nature Can Make You Rich


It’s human nature to generalize.  This fact can help make you rich if you learn how to avoid the generalization.  Generalizers lump many small pictures into one large collage that is usually flawed and incorrect.  Investing decisions derived from such generalized thinking are almost always wrong.  When the masses think this way they over buy a trend and create bubbles.  These bubbles should be avoided.

Seeking good value indices enhances opportunity because human nature creates a flaw in Country ETFs.   Investors are always looking to identify secular (long term) trends in markets, not just short-term trends, to succeed.  For example in the 1990s masses saw the importance of the dot com trend.  Dot coms became a popular secular trend for 10 years.  This trend was so popular it led to the dot come crash of 2000.

A positive long-term trend (five years or more) in indexing is not necessarily a positive development.  When the masses catch on and flood into a trend, a ‘bubble’ is formed. Bubbles lower the value of the index that tracks the trend.  Large stocks in most indexes usually become expensive at market peaks.  This type of popularity always leads to a crash.

Indexing has grown exponentially since 2009, because the idea really makes sense.  Indexing is easy, inexpensive and statistically gives the greatest safety and profit requiring a minimum of time, expense, effort and skill.

However indexing in popular trends can result in poor value when everyone jumps on board.

Indexing good value markets creates the opposite effect because good value is created when the majority jump off the bandwagon.

For example, we have identified an appropriate ETF for 22 out of 23 countries included in Keppler Asset Management’s study of MSCI World Indices of developed markets (Portugal is missing).

Four of the good value markets are Eastern European Markets (the Czech Republic, Hungary, Poland and Russia).

We have been tracking the iShares Eastern European Emerging Markets ETF, (symbol ESR) in our Pifolio of good value ETFs  but this ETF was recently closed along with 17 other iShare ETFs that were liquidated in August due to lack of popularity.   According to iShares: “All these funds are quite unpopular, as all had portfolios under $50 million. Among the ones to be closed iShares FTSE China is the most popular with an asset base of $36.3 million, followed by iShares MSCI EM Eastern Europe (ESR) with an asset base of $29.2 million.”

Lack of popularity does not mean lack of value.  Understanding this fact and investing in unpopular, good value ETFs  is an easy way to find safety and profit.

Gain From Pandemics – Riots & Election Volatility

On top of the pandemic… and the riots, another election on its way… all the robo calls from politicians… the dirty tricks and the innumerable amounts of nonsense this vital process brings.

However America’s politics turn out, one thing is sure, there will be volatility in stock markets during the election process.

The first reason markets will bounce has nothing to do with politics or policies.   A market correction was due regardless of the party or the person in office and COVID-19 was a pretty good excuse for it to suddenly drop.  Expect plenty more volatility.  Whether the economy recovers slowly or quickly, history suggests that the US market will do a lot of moving up and down.

Second the new politics has created an uncertain era.  Everyone has been shaken over the past three years whether they are pleased with the government or not.

What more could we ask for… an uncertain COVID-19 future and riots in 30 major cities.

Well interest rates could be a dark horse.  I the massive government handouts create inflation, interest rates will rise and rising interest rates will push stock market prices down.

Despite these pitfalls, there is a way to profit using the strong US dollar and undervalued non dollar stock markets to pick up good value shares.

During nearly five decades of global investing I have noticed found that good value strategies are the best way to profit long term, through good politics and bad.  The steps to take are simple.

The first tactic is to seek safety before profit.

We can look at Warren Buffett’s investing strategy as an example.  Buffett success is talked about a lot, but rarely does anyone explain how he make so much money.  That was the fact until some researchers really stripped his operation bare.  They looked at everything and learned the deepest of Buffett’s wealth management secrets.  Fortunately they published all in a research paper at Yale University’s website. that reveals important truths about extending wealth.

This research shows that the stocks Buffett chooses are safe (with low beta and low volatility), cheap (value stocks with low price – to – book ratios), and high quality (stocks of companies that are profitable, stable, growing, and with high payout ratios).

The second tactic is to maintain staying power.  At times Buffet’s portfolio has fallen, but he has been willing and able to wait long periods for the value to reveal itself and prices to recover.

The Buffett strategy integrates time and value for safety and profit.

A third tactic is using limited leveraging, tactic in the strategy boosts profit.  Buffett leverages his portfolio at a ratio of approximately 1.6 to 1.   The Yale published research paper shows the leveraging methods used by Warren Buffett to amass his $50 billion fortune.  The researchers found that the returns from Buffett’s investment company, Berkshire Hathaway, far outweighed those achieved by any rival that has operated for 30 years or more.  The research shows that neither luck nor magic are involved.  Instead, the paper shows that Buffet’s success hinges on using leverage at the rate of 1.6.

To sum up the strategy, Buffet uses limited leverage to invest in large purchases of “cheap, safe, quality stocks”.  He limits leverage so he can hold on for very long periods of time, surviving rough periods where others might have been forced into a fire sale or a career shift.

Stated in another way buffet uses logic (buy good value) to have the conviction, wherewithal, and skill to invest with leverage over many decades.

Cornerstones of Good Personal Investing


Having good personal cornerstones in our investing philosophies are keys to building wealth.  Philosophies are key because my 49 years of investing experience have shown that most good and bad investing is about the person, not the investments.

Wikipedia says that cornerstone (or a foundation stone) are the first stones set in the construction of a foundation, important since all other stones will be set in reference to this stone, thus determining the position of the entire structure.

The cornerstone of our investing is equally important because if our basic values are not set, then our wealth is always at risk.

There is a good Wall Street Journal article “Four principles for Stress-free Investing”  (2) by Lars Kroijer that is worth reading because he shows four good cornerstones of personal investing theory.

The first principle is we have no special edge.  The article says:   Much active investing is based on the premise that the investor can spot things others cannot – undervalued stocks, soon-to-be hot sectors or about-to-boom geographies. The trouble is, most people cannot do this.

Principle #2: Go low – low effort, low cost, low worry.  Create easy and cheaply constructed portfolios.

Principle #3: Think about your specific circumstances.  These matter a great deal. We should make sure our investments not only represent value, but are in tune with our beliefs, our financial needs and time horizons as well as what we know and do.

Principle #4:  Be a stickler for costs.  Here’s why: suppose you are a frugal saver who diligently put aside 10 per cent of £50,000 annual income from the age of 25 to 67.  Assume that your investments return 5 per cent a year.  Consider a typical 2 per cent annual cost difference between an index tracking product and an actively managed fund (including all the extras, not just the management charge).  As you get ready to retire at age 67 the difference in the savings pot is staggering.  You are left better off by perhaps £250,000 in today’s money simply by investing with an index fund as opposed to an active manager.

These four concepts are very much in tune with the Golden Rules of Investing I have learned over the last 49 years.

Gain From Pandemics – Riots & Election Volatility

On top of the pandemic… and the riots, another election on its way… all the robo calls from politicians… the dirty tricks and the innumerable amounts of nonsense this vital process brings.

However America’s politics turn out, one thing is sure, there will be volatility in stock markets during the election process.

The first reason markets will bounce has nothing to do with politics or policies.   A market correction was due regardless of the party or the person in office and COVID-19 was a pretty good excuse for it to suddenly drop.  Expect plenty more volatility.  Whether the economy recovers slowly or quickly, history suggests that the US market will do a lot of moving up and down.

Second the new politics has created an uncertain era.  Everyone has been shaken over the past three years whether they are pleased with the government or not.

Nothing frightens markets like uncertainty. 

What more could we ask for… an uncertain COVID-19 future and riots in 30 major cities.

Well interest rates could be a dark horse.  I the massive government handouts create inflation, interest rates will rise and rising interest rates will push stock market prices down.

Despite these pitfalls, there is a way to profit using the strong US dollar and undervalued non dollar stock markets to pick up good value shares.

During nearly five decades of global investing I have noticed found that good value strategies are the best way to profit long term, through good politics and bad.  The steps to take are simple.

The first tactic is to seek safety before profit.

We can look at Warren Buffett’s investing strategy as an example.  Buffett success is talked about a lot, but rarely does anyone explain how he make so much money.  That was the fact until some researchers really stripped his operation bare.  They looked at everything and learned the deepest of Buffett’s wealth management secrets.  Fortunately they published all in a research paper at Yale University’s website. that reveals important truths about extending wealth.

This research shows that the stocks Buffett chooses are safe (with low beta and low volatility), cheap (value stocks with low price – to – book ratios), and high quality (stocks of companies that are profitable, stable, growing, and with high payout ratios).

The second tactic is to maintain staying power.  At times Buffet’s portfolio has fallen, but he has been willing and able to wait long periods for the value to reveal itself and prices to recover.

A 45 year portfolio study shows that holding a diversified good value portfolio (based on a  good value strategy) for 13 month’s time, increases the probability of outperformance to 70%.

However those who can hold the portfolio for five years gain a 88% probability of beating the bellwether in the market and after ten years the probability increases to 97.5%.

Time is your friend when you use a good value strategy.  The longer you can hold onto a well balanced good value portfolio the better the odds of outstanding success.

The Buffett strategy integrates time and value for safety and profit.

A third tactic is using limited leveraging, tactic in the strategy boosts profit.  Buffett leverages his portfolio at a ratio of approximately 1.6 to 1.   The Yale published research paper shows the leveraging methods used by Warren Buffett to amass his $50 billion fortune.  The researchers found that the returns from Buffett’s investment company, Berkshire Hathaway, far outweighed those achieved by any rival that has operated for 30 years or more.  The research shows that neither luck nor magic are involved.  Instead, the paper shows that Buffet’s success hinges on using leverage at the rate of 1.6.

To sum up the strategy, Buffet uses limited leverage to invest in large purchases of “cheap, safe, quality stocks”.  He limits leverage so he can hold on for very long periods of time, surviving rough periods where others might have been forced into a fire sale or a career shift.

Stated in another way buffet uses logic (buy good value) to have the conviction, wherewithal, and skill to invest with leverage over many decades.

Leverage

Pi also explains when leverage provides extra potential without undo risk.  For example in 1986 I issued a report called “The Silver Dip” that showed how to borrow 12,000 British pounds (at almost 1.6 to 1 dollars per pound the loan created US$18,600) and use the loan to buy 3835 ounces of silver at around US$4.85 an ounce.

Silver had crashed, I mean really crashed from $48 per ounce.  As prices decreased from early 1983 into 1986, total supply had fallen to 449.7 million ounces in 1986.  Mine production was restricted by the low prices at this time, with silver reaching a low for this period of $4.85 in May 1986.  Secondary recovery also was constricted by these low prices.

Then silver’s price skyrocketed to over $11 an ounce within a year.  The $18,600 loan was now worth $42,185.

The loan was in pounds and in May 1986 the dollar pound rate was 1.55 dollars per pound.  So the 12,000 pound loan purchased $18,600 of silver.  The pound then crashed to 1.40 dollars per silver.  The loan could be paid off for $13,285 immediately creating an extra $5,314 profit.  The profit grew to $47,499 in just a year.

Steady the Course


The results of the Greek referendum is not a reason to panic.   Remember the axiom, “Buy on the rumour sell on the news”.

Last week concerns over Greece’s exit from the eurozone was one reason why the Dow Jones Industrial Average had its biggest percentage (2%) decline since October and along with the S&P 500 fell into negative territory for the year.  Stock markets across Europe dropped, many suffering their worst drop in years.

There will be plenty more rumours before Greece’s position within the EC is understood, so this is the time to remember Golden Rule of Investing  9 through 13.

Golden Rule of Investing  #9:  Do not panic.

Golden Rule of Investing #10:  Do not care too much about day to day volatility.  The short term process of buying and selling takes too much time. This short term process leaves too little time to analyze and forecast.

Golden Rule of Investing #11:  Do not care too little about strategy.

Golden Rule of Investing #12:  Turn on the auto pilot and normally add to your position.

Golden Rule of Investing #13:  Invest in inexpensive equities that are paying a reasonable return.

“It’s pretty hard to argue against the ETF industry.  Cost efficiency, more than any other single variable, is the leading factor determining performance results.  ETFs, which charge approximately an average 0.35% per annum, have a clear advantage over actively-managed funds charging about 1.40% per year.  Compounded over time, that cost differential is enormous, resulting in significant savings.  “With more than sufficient evidence to make the bullish case for indexing, can an investor also surmise that too much of a good thing might also be a bad omen?

Eric shows some potential problems with index funds.

“Once the investment masses have flooded into a trend, a ‘bubble’ is formed and subsequently, violently deflated.

“Large stocks in most indexes are usually expensive at market peaks.  A secular trend in indexing is not necessarily a positive development.

“The next bear market might last much longer as the Federal Reserve and other central banks have all but exhausted their monetary tool boxes. The U.S. Federal Funds rate sits at 0%-0.25%.  How is the Fed supposed to offset the next financial crisis with interest rates sitting near zero percent?   If markets crash and a bear market extends beyond 12-24 months and possibly deepens, the virtues of active management might come to fore again as cash becomes an important asset in a down market. Indexing is fully invested.

“Though indexing has indeed grown exponentially since 2009, a protracted bear market is likely to result in massive net redemptions as investors suffer big losses.

Eric concludes:  “There’s no doubting that passive investment products belong in every diversified long-term portfolio.  “But indexing has grown too popular and has attracted unsophisticated assets that are probably vulnerable to a shake-out in the next bear market.

“As an active manager, we think investors should carefully balance both passive and active management products and increasingly, consider the liquidity and counter-party diversification benefits of the latter.”

The Ultimate Investing Secret

The ultimate investing secret is the simple fact that investment opportunities come and go in cycles.  

Because we have been watching the trends for decades, we spot many distortions  we saw decades ago as they create repeat opportunities.  For example, our 1986 report “The Silver Dip” showed readers how to turn $250 into over $45,000 in a year.   When we spotted the same repeat distortion in silver’s price in 2015, we issued our report “Silver Dip 2015”.   Those who acted on the report made as much as 200% in 2016.

There is another phenomenal distortion that has been building for a number of years.   Here is how I (and you can as well) am cashing in on this trend.

“If I Live Long Enough, I’ll really cash in next time”.    I made this promise to myself in the 1980s.   A remarkable set of economic circumstances helped anyone who spotted them become remarkably rich.  Some of my readers made enough to retire.  Others picked up 50% currency gains.  I invested as much as I could handle then as the profits rolled in for about 17 years.

Then the cycle ended.  Warren Buffet explained the importance of this ending in a 1999 Fortune magazine interview.  He said: Let me summarize what I’ve been saying about the stock market: I think it’s very hard to come up with a persuasive case that equities will over the next 17 years perform anything like—anything like—they’ve performed in the past 17!

Now I see those circumstances headed our way again.

The Dow Jones Industrial recently soared past 20,000 and reached an all time high.   So why aren’t average investors all rich?   There are several answers.  First, even though the Dow has peaked, for the last 17 years the US stock market has been in a bear trend.  You’ll see why in a moment.  Another reason why the investors have not done so well is because of currency loss.

One final reason why profits have not been so good.  Someone, probably someone you trust, has been stealing from you.

One of the biggest obstacles in profiting from the upcoming circumstances has been and remains the financial system.  The reality is that banks and brokers have been structuring investments that are sure to lose.  They sell you on these investments and then another division of the very same bank (or broker) that recommended the investment, bets against you.   The bank knows that the investment is toxic.  To add insult to injury, many of these same institutions cheat you on the way in and the way out (when you buy and sell a share) of the bad investment.  Most brokers and bankers are interested in your money making them rich, not in helping increase your wealth.

Three Patterns Create 50% profits.

Despite the predators on Wall Street who are waiting to take big gouges out of your savings and wealth, equities are still the best place to invest for the long term.  This chart from the 24 page Keppler Asset Management Asset Allocation Review shows that over the past 80+ years equities have dramatically outperformed other types of investments.

Good investments require a relentless search for value.   Your investments have to be good enough to reap an outstanding profit even after the parasites siphon off their part.

To take advantage of the once every 17 year circumstances, I chose to track Keppler Asset Management who continually researches developed and emerging markets globally.  Keppler is one of the best market statisticians in the world and numerous very large fund managers use his analysis to manage funds such as State Street Global Advisors.  Keppler compares the value of each share in each market based on current book to price, cash flow to price, earnings to price, average dividend yield, return on equity and cash flow return.  From this study of monumental amounts of data Keppler develops a Good Value Stock Market Strategies.  The analysis is based on long term, rational, mathematical facts and does not worry about short term ups and downs.

From Keppler I learned that market timing is not the way to get these high profits.  Another graphic from the Keppler Asset Allocation Review explains why.

A dollar invested 88 years ago in Treasury bills rose to $20.58.  The same dollar invested in U.S. stocks over the 88 years grew to be was worth $4,677, UNLESS you missed the best 43 months.  Literally all of the the Dow’s growth in 1,056 months came in 43 of those months.   Your odds have been one in 24, better than roulette perhaps, but not good enough.  Plus even after these odds, the predators are going to take their cut.  You have to ask, “Am I that good at timing?”

The better alternative to timing is to invest in long term indexing based on value.  Long term strategic investing in market indices reduces the amount of trading.  Low trading activity is important because trades are where investors are most vulnerable to predatory tactics.

A part of the long term strategic trading is to invest in low fee diversified Country Index ETFs.  This simplifies the search for value because it focuses research into lumps.

A comparison of US versus German stock market indexes gives an example of lump research and you can create good value, low cost, diversified portfolios that offer maximum potential for profit as they reduce risk.

Keppler’s research shows that Germany’s stock market is a good value market.  Keppler lumps all the shares (or at least 85% of the shares) into the calculations.  There is no attempt to select any one specific share.  Keppler’s research shows that the US stock market index (a lump of about 85% of all the US shares) is now a poor value.

Germany has the world’s fourth largest economy.  The country is the third largest exporter in the world and has recorded some of the highest trade surplus in the world making it the biggest capital exporter globally.  Yet German shares have been overlooked.  German share prices are good value.

For example, recently the German Stock Market had a relative price to book value ratio of  .78,  a relative price earnings ratio of  0.87 and a relative dividend yield of 1.12.  The US Stock Market has a much higher relative price to book value ratio of 1.29, a relative price earnings ratio of 1.07 and a relative dividend yield of 0.81.  German shares cost much less, compared to the values and earnings.  German shares pay much higher dividends as well.

Keppler predicts that the US Stock Market (which is ranked as a sell market by Keppler) will have an annual index gain for the next five years of  3.1% and a total return (with dividends) or a total five year return of 21.7%.  The same calculations for the German Market predicts an average annual index gain over the next five years of 7.5% and a total return (with dividends) or a total five year return of 47.3%.

Which would you rather buy,  a 47.3% return sold for 78 cents on the dollar or a 21.7% return sold for $1.29 on the dollar?

You can forget about any specific share in the US or Germany and invest into an index (in this case the Morgan Stanley Capital Index) which represents about 85% of all the shares traded on the exchange.

You can invest in ETFs that passively invest in all the shares of the index in stock markets that offer good value.  iShares investment company for example has  an ETF that invests in 85% of the shares traded on Wall Street.

This ETF is called the iShares USA (symbol EUSA) and in this example rose from $22.91 to $43.40 or 89% in the past five years.

iShares also offers an ETF that invests in about 85% of the stocks listed on the German Stock Exchange (Symbol EWG).  EWG rose  from $19.70 to $28.13  or 42% in the past five years.

Keppler’s lump research shows that Germany is a good value market.   One simple (even very small) investment in iShares Germany MSCI Index ETF gives you a portfolio  of almost all the shares traded on Germany’s largest stock exchange in Frankfurt.  This ETF is a share traded on the New York Stock Exchange.  The ETF invests in 85% of the shares in Germany.  This ETF is a passive fund that does not try to outperform the growth of the German Stock Market.  The managers simply track the investment results of the MSCI Germany Index.  The MSCI Germany Index is designed to measure the performance of the large and mid cap segments of the German Index which is composed of the stocks of 54 different German companies and covers about 85% of all the German equities.  Germany’s ten largest companies compose about 60% of the index.  These ten companies are:  BAYER (Health Care) composes 9.91% of the index – SIEMENS (Industrials) 7.89% – DAIMLER (Consumer Discretionary) 7.04% – BASF (Materials)  6.81% – ALLIANZ (Financials) 6.65% – SAP STAMM (Info Tech) 5.69% – DEUTSCHE TELEKOM (Telecom Srvcs) 4.46% – DEUTSCHE BANK NAMEN  (Financials) 3.66%  – VOLKSWAGEN VORZUG (Consumer Discretionary) 3.18% – BMW STAM (Consumer Discretionary)  3.15%.

You lump your research.  You lump your investment.  This makes it easy to capture the powerful economic circumstances that are unfolding now.

Just investing in Germany is not enough.  There are currently ten good value developed markets, Australia, Austria, France, Germany, Hong Kong, Italy, Japan, Norway, Singapore and the United Kingdom.   Plus there are 11 good value emerging markets.  With even a couple of thousand dollars you can easily create a diversified portfolio in each or all of these countries with Country Index ETFs.

Investing in many stock markets through ETFs gives you opportunity in the second pattern of the falling US dollar.  Preserving the purchasing power of your savings and wealth requires currency diversification.

Germany’s stock market is a good value market.  Germany has the world’s fourth largest economy.  The country is the third largest exporter in the world and in 2013 recorded the highest trade surplus in the world making it the biggest capital exporter globally.  Yet German shares have been overlooked. German share prices are cheap.

The problem most investors have is knowing which German shares to buy.  The country Index ETF solves this by investing in almost all the shares traded on Germany’s largest stock exchange in Frankfurt.  The iShares Germany MSCI Index ETF is a share traded on the New York Stock Exchange that invests in 85% of the shares in Germany.  This ETF is a passive fund that does not try to outperform the growth of the German Stock Market. The iShares MSCI ETF invests in all the important sectors in the German market, so your one investment in the ETF gives you a spread of good value German shares.

The fund has over 4 billion of assets and those assets are invested mainly in the 54 German shares, so your investment gives you enormous diversification within the German stock market. How The Course Works

The first tactic is to use Baroque music in the learning process.  At least three best selling books, “Superlearning”, the “Mozart Effect” and “Superlearning 2000” have revealed insights about how to learn and think more powerfully based on systems drawn from the Bulgarian educational master, Dr. Georgi Lozanov.  Merri Scott was among just a few who learned directly from Lozanov.

Timber Correlation


Timber offers extra value in two ways.

I love wood.  Here I examine some of the dying hemlock at our farm.  There is a terrible blight (Wooly Adelgid) on the East coast that is killing the hemlocks.  Bio Wash has held it back, but we cannot reach all the trees to spray them with Bio Wash.  We are harvesting the dying and dead and trying to determine how to gain added value.  However, we have literally saved, however, hundreds of trees while others have died all over the eastern states.

Each year we log dying trees.  I  delegate this most of the time but do enjoy getting out the protective gear, dragging out the chain saw and pretending to be a lumberjack.  My family has a long history of preachers, officers, merchant marines and lumberjacks… probably due to the family tree in Oregon… so maybe it is in my genes.  Though I do always keep in mind that the last lumberjack cousin I knew was crushed and killed by a log… so I take care!

The rest of the forest is a growing asset. This is one reason why I love timber… in good times and bad… the asset grows in volume, if not always in value.

Another reason I like timber as an asset is because of its contrarian nature.  Timber is an excellent negatively correlated asset.

Negatively Correlated Assets

Negatively correlated assets are important to have because a lot of good investing relates to investment timing… in other words, “Being able to choose when to sell” an asset.

Many of our posts are based on our view of and belief in the influence of approximate fifteen year bull and bear stock market cycles and global equity correlations.  History shows that few investors get into equity markets at the darkest hour… just as a 15 year bull cycle is about to begin.  Right now everything thwarts the idea of investing in equities.  All the news is negative… bleak… black.

Smart value oriented investors see through this facade and understand that this negative, short term, out of touch news creates extra value and opportunity.  Smart investors “buy on the rumor and sell on the news”.  Really smart value investors buy on the fundamentals that they know will create the rumors!  Then they wait for nature to unfold its remarkable and beautifully balanced state.

However, the functional words in this philosophy are approximate and wait.   Apparently nature’s rhythms were not informed when the Gregorian calendar replaced the Julian Calendar in 1582.  So the fifteen year cycle has at times eased along for seventeen years.  Other times it rushed forward in 13 years.

If one requires liquidity now, one cannot wait an extra two or three years for nature to do its job.

Negatively Correlated Assets  provide an added opportunity for profitable liquidity during down times.

Timber as a negatively correlated asset balances the liquidity value of a portfolio.  Not everyone has a farm… but it is easy to invest in time via Timber ETFs.

Five years ago this month (November 2007) a message was posted at this site about timber ETFs…

At that time the stock market was about to collapse and the message said:

Timber ETFs make good sense now.

The great news about timber is that it is the only commodity that has had a steadily rising price over 200 years, 100 years, 50 years, 10 years.  And a unit of wood, just the price of a piece of wood — in real terms — beat the S&P over most of the 20th Century, from 1910 to 2000. The price of a piece of wood actually outgrew the price of a share of the S&P.  The yield from timber averaged about 6.5%. The yield from the S&P averaged 4.5%. In each of the three great past bear markets the price of timber rose.

Timber is the only reliable negatively correlated asset class when it really needs to be. This is because timber owners can withhold the forest. If they find the price of lumber low, they just don’t cut. There is no cost of storage and the tree continues to grow and increase in value.

The post recommended the iShares Global Timber and Forestry ETF and said:  Barclays Global Investors just launched this ETF under the name “iShares Global Timber and Forestry exchange traded fund”.  The companies within the fund include forest products companies, timber REITs, paper products companies, paper packaging companies or agricultural companies engaged in the ownership and management of woodland. The goal of the fund is to peg growth to the Standard & Poor’s Timber and Forestry index.

The fund is traded on NASDAQ as the symbol WOOD.

Let’s look now on how it performed over the five years.

Over the five year period performance has been similar to the S&P 500 performance.

Yet often in the short term, this ETF has been out of sync with the S&P… such as in the last three months.

The timber index in the same period has been distinctly up.

Timber offers special value in Smalltown USA as well.  Many of our neighbors with land in Lake County Florida have timber (mostly pines) growing on their land.   Land with timber growing is taxed as agricultural land at a far lower value.

Adding timber to your portfolio in the form of a farm or ETFs can provide profit and balance the liquidity of your savings.  Timber  is one asset often represents value and creates liquidity, stability within the portfolio.
