Economic Cyclical Danger


The time has come to review the economic cycle.  Many economic events suggest we are seeing a shift in the economic cycle.

There are three phases in the economic cycle;

Phase I:  Recession

Lower Inflation Expected
Interest Rates Come Down
Depressed Demand
Rising Unemployment
PE Multiples Contract

This phase which we saw in 2007 and 2008 is an ideal time to invest in bonds.

Phase II:  Recovery

Inverted Yield Curve
Rush for Liquidity
Authorities Relax Money Supply
High Unemployment
High Level of Uncertainty

This phase which began in 2009 is an ideal time to invest in shares.

Phase III: Boom

Rising Inflation
Short Rates Pushed Up
Bond Yields Rise
Falling Unemployment
PE Multiples Expand

There are many signs that the economy is transitioning into this phase.  This phase is an ideal time to invest in cash and short term investments.

The chart above is from a recent Wall Street Journal article “Economy Up, Stocks Down? Don’t Be Surprised!” (1).  This article outlines one reason why there is increasing danger of a stock market correction.

The article says:  Investors bullish about a Trump capital expenditure boom must realize that buybacks, one of the bull market’s drivers, may suffer.

Weak corporate investment has been one of the economy’s great flaws. An expected boost in capital spending—driven by rising confidence, stronger profits and tax reform—is one reason the stock market has soared.  But investors are confusing the benefits that rising spending would bring to the economy with its short-term impact on the stock market. A boom in corporate investment could be a drag on stocks.

As the economy struggled to grow, companies lacked the confidence to write big checks, except when they bought competitors. Instead they have been purchasing their own shares furiously. Companies in the S&P 500 have spent more than $2.5 trillion on share buybacks in the five years through 2016’s third quarter, according to FactSet. In the third quarter of 2016 alone buyback champs Apple Inc. and General Electric Co. repurchased $11.5 billion worth of their shares combined.  Yet the third quarter marked the second consecutive period of declining buybacks compared with a year earlier. In dollar terms, the drop was the largest since 2009, and it could get worse if more cash is diverted to new factories and equipment.”

However… in this boom phase there are better options due to the lack of synchronicity in stocks markets.   When the US market drops other stock markets can rise.   In fact many investors fleeing the US dollar or US stock market can cause other markets to rise.   These investors sell US shares and put the money in non dollar stocks

Take extra steps during inflationary times. Cash can be a really lousy idea.

Warren Buffet mentioned this problem when he said: Clinging to cash equivalents or long-term government bonds at present yields is almost certainly a terrible policy if continued for long.  Holders of these instruments, of course, have felt increasingly comfortable – in fact, almost smug – in following this policy as financial turmoil has mounted.  They regard their judgment confirmed when they hear commentators proclaim “cash is king,” even though that wonderful cash is earning close to nothing and will surely find its purchasing power eroded over time.

An alternative in Phase III is good value non US dollar stock markets.

When you invest in good value, you put the most basic power  to work to increase your savings and wealth.   This power creates wealth based on when you buy, not when you sell.   The purchase price of your investments are the main factor that determines your profit later on.

You can’t just rely on an appreciating market or wishful thinking to create profit, especially when the market is at a frothy all time high.  Share prices can collapse at any hour now.

The value of stocks is based on dividends, and long-term increase in value.  Value is based on total long term returns.   Value is created when well-run companies with strong finances and a history of shareholder-friendly management practices can be purchased at lower price than competitors and at a price lower than is usual.

There are only two ways to build your wealth in the stock market: You profit when share prices rise.  Over the long-term, share price rise because business grows or shares are repurchased.  You profit from dividends.

Good value shares are those that have the most profits and pay the highest dividends at the lowest price.   This is why we track the value analysis of Keppler Asset Management.   We can what value means in Keppler’s latest quarterly valuation of developed stock markets.

Which would you rather own, a portfolio that pays a dividend of 3.44% per annum purchased at 1.79 times book value (the MSCI European Index) or a portfolio  that pays 2.07% per annum and was purchased at 2.89 times book value (MSCI US Index)?

Innumerable factors, such as the economic cycle cause share prices to fluctuate up and down short term.  Long term, only one factor is the motivator of price, value.

US equity markets have risen to all time highs.  Better values in overseas developed stock markets have grown.  The economic cycle is making the US market riskier and the good value markets even  more special now.

Periods of good investing performance are always followed by periods that are bad.

Think about this…

The US dollar has risen over 50% above its lows of 2011.   The greenback is at its highest level versus the Chinese yuan since 2008.  India’s rupee is at an all-time low against the buck.  Other Asian currencies, the Singapore dollar and Malaysian ringgit have plunged to depths not seen since the financial crisis of 1997-98.  The euro, Mexican peso and Canadian dollar have crashed.  In other words, the US dollar is in a period of high performance.

What happens is the greenback is in a free fall.  Smart investors can cash in huge profits.

Yet there is a bigger economic problem that can ruin the purchasing power of your cash faster than you can imagine.

While the dollar was rising non US governments and businesses accumulated almost ten trillion dollars of debt denominated in US dollars.

The terror in this debt is that it acts as a destructive and very rapid financial amplifier.  Dollar debt is like a short position.  When the dollar rises, borrowers scramble to short-cover their position by selling their own currency.  This defeats the purpose of their hedging as it increases the strength of the dollar.  So they short even more.  Those short sales create an upward dollar spiral.  The buck rises higher and higher, based entirely on fear and speculation.

When that leverage energy is spent the currency stalls and plummets out of control… like now.

The last time we saw such a upwards spiral was from 1980 to 1985.  The dollar rose 50% in those five years.

Guess what?

Then it collapsed 50% in just two years.

The US dollar is in a similar position as at the beginning of Ronald Reagan’s first term in the 1970s.  This was a time of widening budget deficits, rising interest rates and a US dollar surge.  This created a problem then, as it does now, and creates huge opportunity for those in the know.

The rise of the dollar, the debt and the US stock market creates an especially dangerous conflict because Donald Trump wants to balance America’s trade.  A stronger dollar makes this impossible because it pushes up the cost of US material, US labor and US exports.

The overpriced dollar, the poor value of the US stock market (compared to other markets) create a dollar crisis and a special opportunity for you and me as investors.

It is time for an economic cycle review.

Over the weekend I truly enjoyed speaking at Jyske Global Asset Manager’s seminar in Laguna Beach, California.

During that seminar I shared five reasons why we should expect a pull back in the US stock market now.

There are only three reasons why we should invest.  We invest for income.  We invest to resell our investments for more than we had invested.  We invest to make our world a better place.

We should not invest for fun, excitement or to get rich quick, or in a panic due to market corrections.

Michael is a brilliant mathematician.  We have tracked his analysis for over 20 years.   He continually researches international major stock markets and compares their value based on current book to price, cash flow to price, earnings to price, average dividend yield, return on equity and cash flow return.  He compares each stock market’s history.  From this, he develops his Good Value Stock Market Strategy and rates each market as a Buy, Neutral or Sell market.  His analysis is rational, mathematical and does not cause worry about short term ups and downs.  Keppler’s strategy is to diversify into an equally weighted portfolio of the MSCI Indices of each BUY market.

This is an easy, simple and effective approach to zeroing in on value because little time, management and guesswork is required.  You are investing in a diversified portfolio of good value indices.

A BUY rating for an index does NOT imply that any stock in that country is an attractive investment, so you do not have to spend hours of research aimed at picking specific shares.  It is not appropriate or enough to instruct a stockbroker to simply select stocks in the BUY rated countries.  Investing in the index is like investing in all the shares in the index.  You save time because all you have to do is invest in the ETF to gain the profit potential of the entire market.

To achieve this goal of diversification the Pifolio consists of Country Index ETFs.

Country Index ETFs are similar to an index mutual fund but are shares normally traded on a major stock exchange that tracks an index of shares in a specific country.  ETFs do not try to beat the index they represent.  The management is passive and tries to emulate the performance of the index.

A country ETF provides diversification into a basket of equities in the country covered.  The expense ratios for most ETFs are lower than those of the average mutual fund as well so such ETFs provide diversification and cost efficiency.

Here is the Pifolio I personally use.

70% is diversified into Keppler’s good value (BUY rated) developed markets: Australia, Austria, France, Germany, Hong Kong, Italy, Japan, Norway, Singapore and the United Kingdom.

30% of the Pifolio is invested in Keppler’s good value (BUY rated) emerging markets: Brazil, Chile, China, Colombia, the Czech Republic, South Korea, Malaysia and Taiwan.

The Pifolio consists of iShares ETFs that invested in each of the MSCI indicies of the good value BUY markets.

For example, the iShares MSCI Australia (symbol EWA) is a Country Index ETF that tracks the investment results the Morgan Stanley Capital Index MSCI Australia Index which is composed mainly of large cap and small cap stocks traded primarily on the Australian Stock Exchange mainly of companies in consumer staples, financials and materials. This ETF is non-diversified outside of Australia.

iShares is owned by Black Rock, Inc. the world’s largest asset manager with over $4 trillion in assets under management.

Pi uses math to reveal the best value markets then protects its positions using more math created by Richard Smith founder and CEO of Tradestops.com to track each share’s trend.

We use Smith’s  algorithms that calculate momentum of the good value markets.

The Stock State Indicators at Tradestops.com act as a full life-cycle measure that indicates the health of each stock. They are designed to tell you at a glance exactly where any stock stands relative to Dr. Smith’s proprietary algorithms.

Kepppler’s analysis shows the value of markets.  The SSI signal indicates the current trend of each stock (performing well, or in a period of correction, or stopped out).

The SSI tells you one of five things:

Akey component of the Stock State Indicator (SSI) system is momentum based on the latest 521 days of trading.  A stock changes from red to green in the SSI system only after it has already gone up a healthy amount and has started a solid uptrend.

How SSI Alerts Are Triggered

If the position has already moved more than its Volatility Quotient below a recent high, the SSI Stop Loss will trigger.  This is an indicator that the position has corrected more than what is normal for this stock.  It means to take caution.

Below is an example of how SSIs work.  This example shows the Developed Market Pifolio that we track at Tradestops.com.

At the time this example was copied, all the ETFs in the Developed Market Pifolio (above) currently had a green SSI.

We do not know when the US market will fall.  We only do know that it will.  We also do not know if, when the US market corrects, global markets will follow or rise instead.

The fact that the Pifilios are invested in good value markets reduces long term risk.

Additional protection is added by using trailing stops based on the 521 day momentum of each stock in the Pifolio.

Take for example the graph below from our Tradestops account that shows the iShares MSCI United Kingdom ETF.  This ETF had a green SSI and a Volatility Index (VQ) of 13.26%.  This means the share can move 13.26% before there is a trend shift.

Pi purchased the share at$31.26 and in this example the share was $34.43 and rising.  Tradestop’s algorithms suggested that if the price drops to $31.69 its momentum would have stopped and it would have shifted into trading sideways.   The stop loss price is currently $29.86.  If EWU continues to rise, both the yellow warning and the stop loss price will rise as well.

When the US stock market bull ends, know one knows for sure how long or how severe the correction will be.

When the bear arrives, what will happen to global and especially good value markets?

No  one knows the answer to this question.

With investors watching global stock markets bounce up and down, many missed two really important profit generating events over the last two years.  The price of silver dipped below $14 an ounce as did shares of the iShares Silver ETF (SLV).   The second event is that the silver gold ratio hit 80, compared to a ratio of 230 only two years before.

The chart above shows the war – stock market cycle.  Military struggles (like the Civil War, WWI, WWII and the Cold War: WW III) super charge inventiveness that creates new forms of productivity…the steam engine, the internal combustion engine,  production line processes, jet engines, TV, farming techniques, plastics, telephone, computer and lastly during the Cold War, the internet.  The military technology shifts to domestic use.  A boom is created that leads to excess.  Excess leads to correction. Correction creates an economic downturn and again to war.

This chart based on a 45 year portfolio study shows that holding a diversified good value portfolio (based on a  good value strategy) for 13 month’s time, increases the probability of out performance to 70%.  However those who can hold the portfolio for five years gain a 88% probability of beating the bellwether in the market and after ten years the probability increases to 97.5%.

Time is your friend when you use a good value strategy.  The longer you can hold onto a well balanced good value portfolio, the better the odds of outstanding success.

International Investing Light


There may be international investing light at the end of the tunnel… soon… but we must take care for now.

We must take care because before we really see the international economic light, I expect one more downturn this autumn… one that will break the economic backs of many who have been just barely hanging on.

Markets and economies rise and fall in spurts and provide large influxes of  profit that create really bad fiscal and lifestyle habits that are destructive when dangerous economic ex-spurts (recessions) come long. See more about this here

The first dangerous time is when markets rise so much for so long that the general population becomes convinced that “the good life’ will last forever.   Then the second dangerous times comes in the form of a market crash.

The crash destroys many lives and finances.  Then after a year or so the markets rally on news of an economic recovery.  There is a fairly decent broad pickup, led by the consumers, government stimulation,  tax cuts and low interest-rates.   This is a knee-jerk stock market reaction, at the first sign of a healthy economy.  The stock market kicks up 10% at minimum, 30% at best. These rallies are not based on reality though. They are usually short lived.

This short term bear rally spurt is followed by another severe ex-spurt (bear market) which we should expect now.

Here are some tips to help survive such dangerous times:

First recognize that tight economies are best for making money. For example Marc Andreessen co founder of Netscape started Loudcloud, an Internet infrastructure company in a terrible recession  because there was less competition, easier access to good labor. Both businesses and employees are more realistic in tough times.

Tough times can be good because they force us to do what we should already have been doing. Human nature being what it is, we get fat when the times turn easy and seem good. Here are a few tips we should always heed, but sometimes can survive ignoring when economies boom. If we ignore them now, it is at our peril.

#1: Look for every way you can to trim expenses.

#2: Do not be inflexible or proud. Not long ago a seminar delegate told me about a friend who had risen from a zero net worth to having an Internet portfolio worth $300 million. “Then,” the delegate said, “he lost it all when the bubble burst. He went right back to where he started.” That was not quite right. That investor did not go back to where he started. He most likely acquired bad habits when he thought he was worth $300 million! Unless he shed these habits when he went broke they will make it harder for him to succeed again! In good times, we may think we deserve a certain way of life or that some things are inalienable rights. Really our only economic right it to spend a little less (maybe 90%) than we earn.

#3: Always save. No matter how tough the times, always try to save at least 10% of your income. Those who do this almost never run into economic trouble.

#4: Look harder for the silver lining. There are more in bad times than good. An old British saying is “where there is muck there is brass.”  Business is solving problems and difficult times create problems. Look for ways that you (or your investments) can help others squeeze through tight times.

#5: Be positive. One of the greatest risks in recession is a can’t win attitude. If the economy falls drastically (say 30%), you still only have to be in the top 70% to get by. The entire history of modern humanity has been one of long term growth chopped by short term recessions. Current conditions are nothing new.

#6: Remain true to your economic plan. Use three phase investing as described many times in our messages. Do not panic and stick by your investments (assuming they were made intelligently to begin). This will increase your odds of success and help you with step seven.

#7: Maintain perspective.  A USA Today article “American Workers Rethink Priorities” pointed out that many workers are taking time to rethink their grueling schedules or about pursuing work that might pay less but is more meaningful. We live in the richest, most incredible era that mankind has ever known. Our poorest have more than the richest of just centuries ago. Yet this can be hard to remember when caught in the day-to-day rush of the material rat race. Inspired investing is doing what we love and figuring out how to make money from it. We increase our odds of success and enjoy what we are doing more. When times are tough and the economy slows, this perspective can give us time to sit back for at least a few moments and ask, “What do I really want to do with the rest of my life?”

The answer is the most important asset you will ever receive.

Summer on the farm.  When opportunity is hot we must seize it!

Knowing how to earn through your own internet business grows in importance as unemployment grows and more importantly as types of employment shifts.

Excerpts from the September 5, 2009 Wall Street Journal article, “Job Losses Weigh on Recovery Layoffs Slow but Unemployment Rate Hits 9.7%, Highest Since 1983” by Sudeep Reddy shows that getting a job is a diminishing option.

Here is the excerpt: Nonfarm payrolls fell by 216,000 jobs in the month, fewer than the 276,000 lost in July, the Labor Department said Friday. The economy has shed 6.9 million jobs since the recession began in December 2007. The data reinforced expectations that employers will begin adding jobs by early next year, though the pace of job creation remains uncertain.

The latest figures are consistent with an economy pulling out of the deepest downturn since the Great Depression. But rising unemployment portends persistent weakness in consumer confidence, income and spending, even as manufacturers start bouncing back and stocks revive. The construction and manufacturing sectors together accounted for more than half of August’s job losses. Losses in retail and business services narrowed. The biggest gains came in health care.

The rise in unemployment, after dipping to 9.4% in July, came as more Americans returned to the work force. Teenage unemployment hit 25.5%, the highest since the government began keeping records in 1948. Most economists expect the rate to top 10% in coming months and stay over 9% through 2010.

Autumn on the farm. When times change, we must embrace change.

Even more important is the fact that when the economy recovers the types of jobs available will have changed.  Older workers and graduating students may especially be affected.

Excerpts from a September 8, 2009 article “Job change takes on a new meaning”
in the Chicago Daily Herald show how greater skills will be required. The excerpt says: If this recession has taught us anything it’s the times they are a changin’, especially when it comes to business and the labor market. And, we must coach not only unemployed workers, but also high school and college students to recognize that and look to where the jobs will be in the future when considering a career.

The reason is pretty clear. Some bellwether corporations have gone bankrupt, entire industries are rethinking and reshaping their business plan; several traditional can’t miss careers are no longer sure things.

The American work force was sent reeling by corporate cutbacks. The jobless rate now flirts with 10 percent, and the economy has shed nearly 7 million jobs since the start of the recession.

Those numbers reflect laid off workers, but they also affect graduating students unable to start their career because no jobs are available.

And, that’s why workers – current and future – need to think change.

Energy jobs, especially at companies stepping up environmental initiatives, are expected to be an area of growth.
